Investment strategy review and long-term funding targets

Home › Investment Services

We’ll keep your investment strategy moving in the right direction

Investment strategy is complex, and many trustees miss opportunities by failing to review it when circumstances change.

Your scheme’s funding position will be a significant factor. For a fully funded scheme, for example, the investment strategy tends to be relatively cautious to protect the funding position. Other schemes are more likely to plan for higher returns.

The investment strategy review should also consider the long-term funding target (LTFT). The Pensions Regulator expects to find a scheme-specific LTFT with a plan of how to achieve it.

How can First Actuarial help?

We’ll start by clarifying your scheme objectives, looking at your LTFT and listening to trustees and sponsors. Typical scheme objectives we might work towards are:

  • Buy-out – Securing benefits by purchasing an insurance policy. We’re in regular contact with insurers, and keep our pricing knowledge up to date. Our risk transfer service provides robust estimates of the likely buy-out costs, and identifies market opportunities when they arise.
  • Low dependency – Giving the scheme enough assets to reduce reliance on the sponsor in the payment of benefits. We use sophisticated risk modelling to project the funding position over time.

With our investment modelling tool, we’ll identify the key characteristics of the current investment strategy. We’ll use the model to help you assess the impact of potential adjustments to the asset allocation. Is it too risky? Are its expected returns high enough? How would adjustments affect the asset allocation?

We can then design a new investment strategy that aligns with your scheme’s objectives, sponsor covenant and circumstances. We’ll strike an appropriate balance between growth projections and the expected volatility of the funding position.

Fund selection

Once the strategy is agreed, we can help trustees select appropriate funds. If you need to make changes to your portfolio, our specialist transition team will help implement those changes. For schemes with LDI (Liability-Driven Investment), we will make sure that supporting arrangements are robust.

On an ongoing basis, we can track the performance of those funds with our investment monitoring service.

Asset allocation

We can also help you consider how the asset allocation is likely to evolve as the funding position improves over time. This is consistent with the LTFT approach that The Pensions Regulator now encourages.

Locking in gains

Once a strategy has been agreed, we help trustees to ‘lock in’ funding gains as they occur. We use an automated tool to carry daily monitoring of the scheme’s funding position. We set triggers for investment switches that align with your investment strategy and protect your funding levels.

Why choose First Actuarial?

First Actuarial’s investment consultancy team offers considerable experience of investment strategy reviews, and follows cost-efficient processes.

We’ve developed useful tools to support our clients. Our modelling tools help trustees choose between investment strategies by projecting likely outcomes. And our monitoring tools help capture funding improvements as they arise.

For us, investment strategy is a conversation rather than a lengthy, indigestible report. Our consultants provide all the support and explanations that the trustees need as the conversation progresses.

When discussing investment strategy options with trustees, we work closely with the Scheme Actuary. This will often be a First Actuarial colleague but can just as easily be a third-party actuary.

Investment consultancy

A good investment consultant will bring knowledge of both markets and fund managers to a scheme.

Trustees have a legal responsibility to monitor their scheme assets at all times, and an independent view of investment performance can be invaluable.

Trustees must also comply with an ever-expanding volume of legislation around scheme investments. To make sure they meet those mounting requirements, most schemes look to an investment consultant.

However, investment consultancy is far from a one-size-fits-all service. Each scheme has its own challenges and risks, calling for a bespoke balance of returns and risks.

How can First Actuarial help with scheme investments?

We specialise in advising small and medium pension schemes (below £500m). Our consultancy services – including the funds we research – reflect that focus.

At the heart of our investment consultancy are two key questions – where is that scheme now and where is it heading?

Some schemes are still open to accrual, so we need to consider their active members. Some trustees have strong views in areas like the environment, which we must take into account in our recommendations. And some schemes are small, limiting the range of investment asset classes they can use.

And what are the long-term objectives? Maybe it’s low dependency or buy-out, for example. How long will it take to get the scheme to that position?

We listen to our clients, and then we lead them through a four-part process to align their investments with the direction they want to take.

Part 1 | Setting a strategy

We start by looking at the scheme’s funding position. A scheme that has yet to achieve full funding is likely to need reasonably high returns, for example. Whereas an investment strategy for a fully funded scheme tends to be more cautious, to protect the strong funding position. We also consider the long-term target of the scheme.

We then look at the current strategy and its expected returns and associated risks. How will those risks change if we make changes to the investment strategy? We use modelling tools to help trustees assess their investment strategy and gauge the risks and returns involved.

And what changes can we make to the strategy as the scheme progresses to its long-term target? Over time, we help trustees consider adjustments, locking in funding gains and reducing risk as they progress towards their long-term target.

Part 2 | Monitoring performance

Within our Client Hub, we provide a modelling tool which will give you a clear picture of your scheme’s funding position, with daily monitoring. Trustees can also obtain up-to-date asset valuations and details of funds held on the Client Hub.

Many trustees set triggers so they can adjust the asset allocation if the funding position improves sooner than expected. When a trigger is breached, we can implement pre-agreed asset allocation changes quickly.

Part 3 | Investment management research

We research a range of asset classes – including equities, corporate bonds, ESG-focused equity and Liability Driven Investment (LDI). We follow this four-stage research process with any fund we consider:

  1. Information and insight gathering – Using highly reputable global data covering almost 80,000 fund vehicles.
  2. Bespoke screening – Combining external sources with our own professional experience to filter out funds that have downside risks or are otherwise unsuitable.
  3. Meetings with fund management teams – Deepening our understanding of how funds are managed, and assessing their suitability for our clients.
  4. Independent review of findings – Presenting our recommendations to our Investment Rating Committee, which provides independent oversight and challenge.

We maintain ‘buy lists’ for the asset classes that we deem suitable for small and medium pension schemes.

Part 4 | Transition management

If not well planned and managed, a transition of assets can prove very costly, as even the smallest oversight can lead to significant losses.

We have a dedicated team led by specialists with decades of experience in managing transitions between a wide range of investment managers and asset classes.

Despite the potential complexity involved, we make the transition process as straightforward as possible for trustees. We produce a plan, follow proven processes, and keep transaction costs as low and timescales as short as possible.

Why First Actuarial?

We are a well established investment team – formed over a decade ago – with experienced authorised consultants. Our Head of Investment Services has 25 years of pensions experience and has been working as an investment consultant since 2008. Our other senior investment consultants have similar levels of experience.

Across the team, we’re all driven to do the right thing for our clients at all times, even if that doesn’t earn us the highest fees. We focus on providing advice that is in the best interests of the scheme.

If a simple, low-cost solution – such as a cost-effective fund platform – is suitable, then that is what we recommend. An automated approach also frees up more time for what we do best – understanding the needs of our clients and providing human guidance and advice in clear, straightforward language.

This reflects the company’s client-first approach. We take the time to listen to our clients and develop a clear strategy on that basis. We offer a range of options to meet different objectives and budgets – from simple market-based yield triggers to bespoke funding monitoring on a daily basis.

None of our staff have chargeable hours targets, and we are not incentivised to ‘sell’ investment products to our clients.

We’re a close-knit team – that’s one of our biggest strengths and our clients benefit from that. We have regular market discussions, where consultants and researchers contribute market intelligence together with insights from trustees and fund managers. Our transition specialists can then pick up any issues affecting transactions and market liquidity. All of this gives our investment consultants a broad and detailed view of market developments at all times.

Capture improvements in your funding level

Does your scheme switch investments at the best moment?

What is your long-term funding strategy? Is it self-sufficiency, or to have enough money to buy out your scheme with an insurer?

Assets and liabilities are volatile, and funding levels even more so. Against this backdrop of market change, trustees need certainty that they are switching assets at the best moment to meet their long-term funding strategy objectives.

Investment strategy changes are complex, and many trustees miss opportunities by failing to react quickly enough.

How can First Actuarial help?

First Actuarial helps trustees get the best possible outcome from market volatility by identifying the best time to make investment switches.

We work with trustees to define triggers for action, based on funding strategy and the specific needs of the scheme. This puts trustees in a position to take advantage of opportunities as they arise.

We offer a range of services that will meet the specific needs of your pension scheme, from simple market-based yield triggers to bespoke funding-level monitoring on a daily basis.

Why choose First Actuarial?

We can offer you an experienced and knowledgeable consultant, secure access to fund information on our online Client Hub, and specialist services at competitive rates.

With First Actuarial’s expert investment team behind you, your scheme is more likely to achieve its target date and reduce uncertainties in long-term planning. We give trustees peace of mind that they won’t miss the chance to lock in funding improvements.

How does our service work?

We agree a long-term plan with the trustees, and help set triggers for action that align with the long-term funding strategy. This might involve switches from growth to liability-matching assets at specified points, for example.

We monitor your scheme investments closely, and when a trigger is reached, we make switches at the right moment. We implement them quickly to lock in any sudden funding gains before they disappear.

Trustees can obtain up-to-date asset valuations and details of funds whenever they need to, on the Triggers section of our Hub – a secure client area of the First Actuarial website. Triggers also provides monthly snapshots to keep trustees informed of funding level progress.

Fiduciary manager selection https://firstactuarial.co.uk/inv/fiduciary-manager-selection/ Tue, 15 Nov 2022 10:04:56 +0000 https://firstactuarial.co.uk/?post_type=inv&p=14069

Fiduciary manager selection

Do you have the right fiduciary manager in place?

The investment governance requirements of the Pensions Act apply to all fund managers, including fiduciary managers. Letting one organisation decide on your entire investment portfolio means placing a lot of trust in them.

It’s important to ensure that the right provider is selected and that they remain suitable over time. This calls for regular research and continuous monitoring.

How can First Actuarial help?

We help trustees by putting an impartial adviser in place to oversee investment performance. Our experienced advisory and research teams can offer all the services you require to oversee your fiduciary manager:

  • Fiduciary manager selection services
  • Pensions Act 1995 – Section 36 advice
  • Strategy calibration/ratification of suggested approaches
  • Setting of suitable performance objectives
  • Independent performance reporting and evaluation
  • Fee benchmarking exercises
  • Asset transition advice.

We carry out a close assessment of the fiduciary manager’s portfolio. We look for evidence that the fiduciary manager is providing access to a broad range of asset classes, including alternative assets that would otherwise be difficult to obtain. We plot the performance of a fiduciary manager’s growth portfolio against equivalent fiduciary managers and diversified growth funds.

In our reports to clients, we separate out the various components of performance to help trustees understand the impact of specific decisions that the fiduciary manager makes.

Our analysis will gauge the impact of changes to your investment portfolio, highlight any problems you need to address, and help assess your fiduciary manager.

Why choose First Actuarial?

We are independently owned and have no ties to any fiduciary manager. We will review performance and costs and give you peace of mind by providing full and honest feedback.

We are well placed to carry out specialist assessment of fiduciary strategy, including credit, multi-strategy, illiquid markets and liability-driven investment.

We make sure that fiduciary offerings start off and remain fit for purpose so you get the best possible results at a reasonable price.

Investment research service

Research provides a robust basis for investment decision-making

To know how best to invest scheme funds, trustees need advisers with strong research skills and processes.

Investment markets can change very quickly. New classes appear. Certain investment classes become cheaper. New providers and approaches come to market.

Keeping track of these changes requires solid research and investment expertise.

How can First Actuarial help?

Our rigorous research process underpins our assessment of how funds are likely to perform in specific market conditions. To help achieve this, we focus on identifying funds with clear mandates and consistent approaches, and on gaining a clear understanding of the investment manager’s philosophy.

And when considering the suitability of a fund, we follow a thorough, four-stage research process to filter down to the most appropriate choices:

  1. We gather information and insights around a broad range of potential funds, using the eVestment global database.
  2. We devise a bespoke screening process, combining external sources such as eVestment with our own professional experience to filter out funds that have downside risks or are otherwise unsuitable.
  3. We meet the fund management teams of the remaining candidates, to give our researchers a thorough understanding of how the funds are managed so they can assess their suitability for our clients.
  4. We deliver an independent review of findings. Our research team presents its recommendations to our Investment Rating Committee, which provides independent oversight and challenges findings.

Why choose First Actuarial?

We understand the investment needs of small and medium schemes and the ‘buy lists’ we maintain cover those asset classes we deem suitable for those clients.

More broadly, we focus our research needs on areas that are most likely to add value to small and medium schemes.

We devoted a great deal of time and resources to Liability Driven Investment (LDI), which proved beneficial for our clients through the 2022 crisis. We’re currently putting a lot of work into ESG and, more broadly, governance and stewardship issues.

Transition management

Transitions help schemes get to where they want to be

Changes to investment strategy and asset transitions can prove costly if they’re not well planned and managed. Even the smallest oversight can lead to significant losses.

During periods of significant market shifts, transitions will bring investment assets back in line with any strategic changes made.

Because transitions involve large sums of money – potentially hundreds of millions of pounds – trustees need to be able to place their trust in the people who are moving their scheme’s funds.

How can First Actuarial help?

When trustees decide to make changes to their investments, we help them transition their assets from one strategy to another while managing the risk.

When managing a transition, we:

  • Draw up a plan, setting out the steps required to reach the target portfolio
  • Identify all risks within the plan, and detail how we propose to mitigate them
  • Follow defined processes, both internally and with third parties, to minimise errors
  • Minimise transaction costs and keep overall costs in line with expectations
  • Monitor on a regular basis, making sure all activities proceed as planned.

Throughout the process, our transition specialists work closely with the wider investment team to

  • Agree the best way of transitioning the portfolio
  • Formalise any changes, to prevent any misunderstanding or miscommunication
  • Make any refinements to the investment strategy, keeping the client fully informed.

Why choose First Actuarial?

In recent years, our transitions team has grown many times over as demand for our services has increased. We put our ongoing success down to a number of factors:

Our team has decades of transitions experience

We have a dedicated team, led by specialists with decades of experience in managing transitions across a wide range of investment managers and asset classes. Our team oversees around 100 exercises in a typical year, transitioning in excess of £500m of assets.

Our processes make transitions as straightforward as possible

We do everything we can to make the transition process as clear and simple as possible for trustees, managing the complexities and providing clarity at all times. Our robust processes are well designed, efficient, and proven over years of successful transitions.

We charge fair, competitive fees

Our competitive fees often surprise our trustees as they come to appreciate our robust processes and unrivalled specialist expertise. But with no external shareholders to answer to and no target chargeable hours to meet, our advisers can charge a fair price for every transition.

We assign experienced advisers to every scheme

With experienced and knowledgeable advisers assigned to even the most modest-sized scheme, we can provide quality advice much more quickly. This is something our clients particularly appreciate.

Investment monitoring

Investment monitoring is a legal requirement

The Pensions Regulator identifies investment monitoring as an integral element of risk management. Trustees need to take full account of the funding level and employer covenant at all times.

How can First Actuarial help?

Our investment monitoring service covers the performance objectives, volatility targets and fee details of funds held by your pension scheme.

We monitor investments and liabilities, and choose the right time to switch investments to reduce risk and maximise gains. We provide basic information on valuations, performance and funds, along with:

  • Assessments of the ongoing suitability of funds held
  • Concise updates on fund performance
  • Performance monitoring documents, including peer-group reports and quarterly documents on Liability Driven Investment (LDI) funds.

We make this information easy to access, and we keep it up to date at all times. Where up-to-date information is available, we refresh asset valuations on a daily basis.

We alert our clients immediately by email to any material changes affecting a fund or an investment manager. And we store such communications on the Client Hub.

Our Client Hub provides up-to-date information whenever needed

Our Client Hub, a secure area of the First Actuarial website, holds performance information showing how each fund is faring in comparison with its stated benchmark. We store all our communications to trustees on the Client Hub.

Make sure you switch investment at the right time

With our trigger-monitoring service, firstflight, clients agree a change of investment strategy, in advance of the conditions specified. If firstflight identifies that a trigger has been breached, we can implement pre-agreed asset allocation changes quickly to lock in gains.

Reporting

We provide performance reporting on our Client Hub, on which we update clients’ asset valuations on a daily basis. Our performance reports cover absolute returns, comparisons with the overall market, and peer group reports.

We produce peer-group reports for a full range of asset classes. These reports benchmark fund performance against those in the same asset class operated by other investment managers.

This can give trustees more meaningful insights than the fund manager’s official performance statistics. We make sure peer-group reporting is relevant and up to date by issuing and loading it on to the Hub within two weeks of quarter-end.

Trustees can also generate their own PDF document containing key information about the scheme’s investments. This includes the latest valuation data, performance statistics and our views on each of the funds held. The document provides a useful overview of investments held, and we include it in trustee meeting packs

Ongoing fund monitoring

We monitor actual vs expected performance of funds on a continuous basis. If we become concerned about a particular fund, our Investment Rating Committee considers how we should respond. We may decide to alert clients, or even recommend that trustees seek an alternative fund.

Why choose First Actuarial?

We deliver a flexible monitoring service to meet the specific needs of your Scheme’s trustees. We can provide access to the Hub, where investment data is updated on a daily basis. Alternatively, we can produce reports for you ahead of trustee investment meetings.

We maintain close relationships with fund managers, who keep us informed of new developments.

Environmental, Social and Governance ESG https://firstactuarial.co.uk/inv/environmental-social-and-governance-esg/ Mon, 14 Nov 2022 14:55:40 +0000 https://firstactuarial.co.uk/?post_type=inv&p=13964

Environmental, Social and Governance (ESG)

Pressure to engage with ESG comes from a range of stakeholders

Trustees have a statutory duty to monitor the ESG characteristics of their scheme investments. In their online Statement of Investment Principles (SIP), trustees must publish their approach to ESG in stewardship and investment decision-making. And in the Implementation Statement, they must now report on compliance with stewardship-related policies outlined in the SIP.

In an age of shareholder activism, ESG issues come under scrutiny from a range of stakeholders. For The Pensions Regulator, ESG is an important consideration when assessing risks around scheme investments. Close monitoring of ESG issues can mitigate the risk of association with poor business practices.

How can First Actuarial help?

ESG monitoring

We monitor the Environmental, Social and Governance (ESG) position of all funds on our buy lists, and apply our own ESG rating to each fund. We keep this information updated and available to clients on our Hub.

We update information on each investment manager’s stance towards ESG matters following our regular reviews. Schemes can then comply with their statutory responsibility to monitor their ESG position on an ongoing basis.

The Implementation Statement

Our new stewardship service supports schemes through the production of the Implementation Statement. We base our insights – and analysis of significant votes – on a dataset provided by PIRC, a corporate governance service provider that specialises in voting and engagement activities.

From this, we produce the Implementation Statement at the level of detail required by The Pensions Regulator. This is supported by two documents which will act as an audit trail if the Regulator probes the contents of the Implementation Statement:

  • The SIP compliance checklist – A record of the clauses in the SIP related to voting and engagement, with an assessment of how the scheme has performed against each one. For schemes with a Defined Contribution section in place, we cover all clauses of the SIP, in line with legislation.
  • The annual voting report – This provides information about the voting record of each investment manager working for the scheme, and how they voted on significant votes. We believe that this report will demonstrate to the Regulator that trustees have given voting matters serious consideration.

Because we are keen to encourage trustees to engage with investment managers on voting, we are happy to provide annual voting reports to schemes where First Actuarial is not the investment consultant.

Why choose First Actuarial?

Our Implementation Statements and voting reports have been particularly well received by our clients. Rather than reproducing information from investment managers, we assess their data independently and add our own independent insights. With this, we’re helping trustees deliver the thorough review of activities that The Pensions Regulator is looking for, rather than resorting to a tick-box approach.

Setting up long-term funding targets https://firstactuarial.co.uk/inv/setting-up-long-term-funding-targets/ Mon, 14 Nov 2022 13:23:37 +0000 https://firstactuarial.co.uk/?post_type=inv&p=13856

Setting up long-term funding targets

Long-term funding targets are critical to regulatory compliance

The Pensions Regulator now expects all trustee boards to set long-term funding objectives. This involves putting together a suitable long-term funding target with a plan of how to achieve it.

Both target and plan must reflect individual scheme circumstances, including:

  • The scheme’s current financial position
  • The funding approach adopted, such as any contribution schedule in place
  • The current investment strategy and any changes as the funding level evolves.

How can First Actuarial help?

Long-term funding review

We prepare a review, in which we put forward a potentially suitable long-term funding target along with a supporting rationale, meeting the expectations of The Pensions Regulator. The review incorporates our understanding of the scheme, its trustees and the sponsoring employer. We liaise with the Scheme Actuary as needed.

Our long-term funding target review includes a detailed report of advice and recommendations, providing:

  • Short-term and long-term risks
  • Financial modelling, which allows us to demonstrate the impact of different approaches on the funding position, and how it develops over time
  • Projections of likely scheme size at the point where the long-term funding target is likely to be reached
  • A suitable investment strategy for the point at which full funding is achieved
  • Cashflow information to support the modelled projections
  • Suitable timeframes for long-term funding targets, in line with regulatory expectations, allowing for the scheme’s maturity and investment approach, as well as any contributions received.

Long-term funding target advice

Within our advice, we fully consider the existing funding position and objective, investment strategy, and any deficit contribution schedule in place. Alternative long-term funding targets and investment policies are also considered and critically assessed.

We choose from a range of potential approaches to long-term funding in our advice, including:

  • Low sponsor dependency
  • Insurance buy-outs and buy-ins
  • Consolidation vehicles.

Low sponsor dependency

Also known as ‘self-sufficiency’, this involves increasing the likelihood of reducing reliance on the sponsor in the payment of benefits. The extent to which a scheme can achieve this depends on the funding method used and the investment strategy adopted.

We make use of sophisticated risk modelling to assess the various options, projecting how the funding position will develop over time in each case.

Insurance buy-outs and buy-ins

Securing benefits by purchasing an insurance policy tends to be an expensive approach, due to the cautious investment strategies of insurance companies and high contingency margins in their pricing.

We are in regular contact with insurance companies, and have up-to-date knowledge of the latest pricing terms. This allows us to provide robust estimates of the likely buy-out costs, and identify opportunities when they arise in the market.

Our analysis takes account of:

  • The lower insurance cost of pensioners compared with non-pensioners
  • Members taking cash when they retire, which brings down the cost of insurance
  • Costs associated with buy-out, such as legal fees and insurer selection.

Consolidation vehicles

Consolidation vehicles can be used in arrangements that take on the liabilities of a scheme, but at a cost that is typically 10% less than an insurance buy-out. This market is in its infancy but should be investigated where insurance buy-out is under consideration.

We review the providers operating in this area and can advise on the feasibility of this approach, as it will not be suitable for every scheme.

Investment strategy review

Helping trustees make informed investment decisions

An investment strategy for a fully funded scheme tends to be relatively cautious – intended to deliver modest growth, but above all designed to protect the funding position.

If the scheme has yet to achieve full funding, a different investment strategy may be required. This will typically offer higher expected returns. But with that comes increased risk.

Investment strategy is complex, and many trustees miss opportunities by failing to review it when circumstances change.

How can First Actuarial help?

We can help keep your investment strategy in line with overall scheme objectives, striking the right balance between growth projections, expected return and the funding position. We consider two key questions at the start of an investment strategy review:

  • Which long-term funding measure should we use?
  • How should we invest the assets once we’ve achieved full funding on that measure?

We can also help you consider how the asset allocation is likely to evolve as the funding position improves over time. This is consistent with the long-term funding target approach that The Pensions Regulator now encourages.

Our investment modelling helps us work with clients to assess their current investment strategy. Is it too risky? Are its expected returns high enough? How would adjustments affect the asset allocation? We can then design a new investment strategy which aligns with current objectives and circumstances, taking the sponsor covenant fully into account.

Once a strategy has been agreed, we help trustees to consider adjustments over time, to ‘lock in’ funding gains as they occur and move progressively towards the long-term funding target.

Why choose First Actuarial?

For us, investment strategy is a conversation rather than a lengthy, indigestible report. Our consultants provide the support and explanations needed as the conversation progresses, focusing on the areas of greatest interest to the trustees.

When discussing investment strategy options with trustees, we work closely with the Scheme Actuary. This will often be a First Actuarial colleague but can just as easily be a third-party actuary.

Our in-house software helps trustees choose between investment strategies.

The advice we received was very helpful and the consultant took time to explain it to those for whom investment was not a strong point.
